Have you tried cleaning the drive with a special diskdrive cleaning disk?

Also get Scrub off of Aminet to go with that disk. It's a handy utility that spins the drive and moves the head to ensure it gets pretty clean.

I have used regular Amiga external drives with a CDTV with no problems at all. The one I have access to has KS 1.3 on it though. But I don't think that'd make too much difference...

He said that FDD works on A1200 (if I understood correctly), so cleaning wont help.

Does the drive spin? Have you checked connectors/cables?
Try to remember when it all started..
(thats all I can think of now)

Perhaps it's a power issue? (My heavily expanded A1200 had a problem where it could see disks and read them but try to write to them and they would go NoDos on you... ow and trying to XCopy between two drives would reset the HD when it checked both diskdrives in the end of an operation heh... got me thinking of power issues ;-)).

With one of my A500s, I had the the same problem, the internal diskdrive appeared to work flawlessly on my other A500's. The A500 wasn't expanded in any way (well, I removed the 1meg expansion, that is). No matter how much I cleaned it, it just gave a workbench error message, saying the disk was unreadable. I had to conclude the on-board disk controller (that chip's called paula with OCS wasn't it?) was broken :-(.
