The 2.5" refers to the size of the hard drive not the length of the cable (as opposed to normal 'desktop' hard drives which are 3.5" and fit in a 3.5" bay.
Yes you can have two devices hooked up to the internal IDE - a hard drive set to master and a CDROM as slave - I had this setup working fine for some years.
Theere is a blanking plate at the rear of the A1200 on the left side as you look at it from the back, next to the mouse ports so you can run the IDE cable through there assuming it's long enough. You'll need a cable with 2 x 2.5" connectors (motherboard and internal HD) and one 3.5" connector (you may have to make one yourself). You'll need an external Power Supply for the CDROM drive too.
